Try creating your Linux partitions using fdisk. I think it should work. Then don't install LILO, instead make a boot disk. During Installation, you will get an option of creating a boot-disk. After successfully booting in Linux (with boot disk), you can copy the /boot/vmlinuz file to your Windows partition and then use Loadlin.exe to boot into Linux.
